How do i actually convert a texture using wally?

I succesfully converted the texture to .wal but in the editor its gray....the texture is supposed to be blue...

Try first converting the texture to 256-color PCX using the Quake2 palette (extract colormap.pcx from baseq2/pak0.pak and grab its palette). Then load the pcx into Wally and convert to .wal.
BTW, even though KMQuake2 supports very hi-res TGA, JPG and PNG textures, it still needs a lower-resolution .wal texture as a size reference. Reducing texture stretch values blow 1.0 everywhere in order to natively have hi-res textures will do bad things in a Q2 map.
